The Malaysian government's decision to rationalize diesel subsidies marks a significant step in its efforts to reduce fiscal deficits and prepare for more comprehensive subsidy reforms, particularly concerning RON95 petrol. This initiative signals a broader strategy to address long-standing subsidy issues that have substantial economic implications.

Apurva Sanghi, the World Bank's lead economist for Malaysia, underscores the importance of timing, managing price increases, and effective communication with the middle class for the successful implementation of RON95 reforms. According to Sanghi, "The success of RON95 reforms hinges on several factors – timing, handling ensuing price increases, and effectively communicating the changes to the middle class."

The diesel subsidy reform is part of a series of recent measures, including the rationalization of electricity subsidies for large-scale users and water tariff adjustments. These steps set the groundwork for tackling the more contentious RON95 petrol subsidy. Sanghi emphasized the critical nature of this reform, describing it as addressing "the elephant in the room."

The economist highlighted that the reforms could lead to a one-time price increase for RON95 petrol, potentially ranging between 5% and 9%, depending on global energy prices. He pointed out that the timing of these reforms is crucial, suggesting that they should be introduced when energy prices are relatively low to mitigate the impact on consumers. "Timing becomes more critical. Introduce RON95 reforms when energy prices are at low peak," he noted, suggesting that such reforms have the potential "to reshape the social contract."

The middle class, being the most affected demographic, will require particular attention. Sanghi proposes that using some of the savings from subsidy rationalization to support the middle class or implementing complementary reforms could secure their buy-in, which is essential for the overall success of the initiative. He said that allocating some of the subsidy savings to assist them and/or implementing additional complementary reforms will gain their support and ensure overall success.

The rationalization of diesel subsidies for Peninsula Malaysia has just started, a brazen move projected to save the government around RM4 billion annually. To prevent drastic increases in the prices of goods and services, subsidies will still be provided to traders using diesel vehicles, thereby mitigating the impact on logistics and transportation costs.

Sanghi believes that Malaysia is demonstrating a serious commitment to subsidy reform, with the RON95 petrol subsidy serving as a critical litmus test for this commitment. "Overall, Malaysia is demonstrating its commitment to subsidy reform, with RON95 serving as the key indicator," he stated.

The rationalization of diesel subsidies and the anticipated RON95 reforms reflect a broader economic strategy aimed at ensuring fiscal sustainability and reducing dependency on subsidies. These reforms are essential for Malaysia’s long-term economic health, signalling a shift towards more efficient and equitable economic policies. As the government navigates this complex reform process, the balance between economic necessity and social impact will be pivotal in determining the success and acceptance of these crucial policy changes.
